I installed my B series 1600 engine (from early 1968) into my 63 bus with a 1966 transaxle and the clutch would not release even with the pedal set to proper height. Engine starts fine in neutral and the gears shift fine if the engine is off but pressing the clutch in and trying to shift while the engine is running, you can feel the gear trying to engage. The transmission shaft rotates fine with the engine out as well.
I figured the pilot bearing froze up or something so I pulled the engine out The pilot is fine and rotates well when using the alignment shaft. It seems I have the proper throw out bearing & lever (the lever is a new part and not clipped in yet so it looks off), clutch & pressure plate...
I can't put the engine back in until I can figure out what is sticking or causing the clutch to not release, any ideas?

Had the same. After car stood for most of the year without being used, clutch was stuck upon first startup. Pedal still had normal feel, but clutch not releasing. What helped was to start it in reverse or first gear, clutch pressed, accelerator floored.
After a short distance, clutch woud suddenly come loose. Did not take much force for that to happen.
This happened again, (same car, always after standing a long time). Used a piece of wood to wedge clutch pedal in down position. Left it like that for a while, left it while getting some coffee. Then clutch came free.
Maybe air was pressed out of plate during long standing time, some vacuum action still kept it stuck. Or a combination of that and minor surface rust...
Eventually i replaced the clutch disc, which solved the problem.

I see two things wrong in your 3rd pic. The new cross shaft is not centered to the input shaft. This needs to be corrected.
The input shaft looks rusty. You need to sand and polish the tip that goes into the bearing of the gland nut. Use your wire brush to clean the splines to bright metal. Then apply grease to both.
